Different Types of Orders

Market Orders

A market order is the simplest of orders and is used when the greatest priority of the customer is for immediate execution. A market order instructs your broker to buy or sell futures contracts immediately at the market price, the best possible price for immediate execution. Market orders are the easiest way to enter or exit a market since the customer receives immediate execution - and must pay or receive whatever price is necessary for immediate execution.

When you place a market order, you are asking that order to be filled at the best available price immediately after receipt of the order. You might say, "Buy 2 December Swiss francs at the market." After the brokerage firm writes up this order, its rushed to the floor broker in the pit who executes it right away. Or, if you place an order online for one of the electronically traded contracts, your order is filled via a computer matching system.

Example: My account # is 12345 and I want to Buy 1 May Corn at the market. (This would enable you to go Long at the market, or exit a short position. You could also use this order to Sell 1 May Corn at the market also and go Short or exit a long position.)

Market on Open (MOO) As the name implies, this order will be executed on the market open within the opening range. This trade is used to enter a new trade, or exit an open trade.

Example: My account # is 12345 and I want to Buy (or sell) 1 May Corn at the Market on Open.

Market on Close (MOC) As the name implies, this order will be executed on the market close. The fill price will be within the closing range, which may, in some markets, be substantially different from the settlement price. This trade is used to enter a new trade, or exit an open trade.

Example: My account # is 12345 and I want to Buy (or sell) 1 May Corn at the Market on Close.

Limit Orders

A limit order is like a market order with one exception, price takes the highest priority. For limit buy orders, the customer includes, along with the type and quantity of futures contracts to purchase, a maximum price to pay for the contracts. A customer will use a limit buy order if they desire to buy the futures contract, but want to pay no more than a specified price - the limit price.

If you place a limit order, you're asking the broker to fill the order at a specified price. If you say, "Buy 20 January Lumber at 395 even" ($395.00/thousand board feet), the floor broker can fill the order at 395.00 or any price lower, but not at a higher price. Likewise, if you say "Sell 10 May Lumber at 40 even" ($400.00/thousand board feet), the floor broker can fill the order at 400.00 or any price higher, but not at a lower price.

If the price you state in your limit order isn't reached during the trading session, your order won't be filled at all.

This order is placed when you are looking to enter a new position, or to exit an open position at a specific price or better. For example, if a person wants to buy 1 May Corn and the current price is 275 per bushel, and they are not willing to buy it any higher than 275 per bushel, (which may happen if you use a market order because while the order is being placed the market could trade higher by the time your order hits the pit) you would place the order to Buy 1 May Corn at 275 Limit. This tells the brokers in the pit that you are looking to purchase the Corn at no higher than 275. The market may trade at 275 several times and you may still not be filled at your price. The reason is that a Limit Order is only guaranteed for execution, if the market trades through the Limit price. If the low of the day is 275 per bushel, it is possible you were executed at that price, but more times than not, your broker will report to you that the trade was unable. If you are in a position (either long or short) and are looking to exit a trade at a particular price you could also use a limit order. For example, if you are long May Corn at 275 per bushel and want to take profit at 290 per bushel, you would place your order to Sell 1 May Corn at 290 Limit. If you are short 1 May Corn at 275 and want to take your profit when it drops to 265 per bushel, you would place the order to Buy 1 May Corn at 265 Limit. Once again, if the market just touches your Limit price (even 20 times) and doesnt penetrate it, you are not guaranteed a fill and should not be surprised when your broker advises you that you were not filled. Keep in mind that any order that you decide to place is taken as a day order (The order is canceled at the close of the market on the day you placed the order) unless you specify that you want the order to be working until you cancel it. This order is a GTC (Good till Canceled) order.

Stop Orders

A stop order, like a limit order, is only executed once a specific price is reached, but the motivation for the transaction is different. Whereas the limit order is typically used to enter into a futures position at a specific price, a stop order is usually used to exit or close a futures position at a specific price. Stop orders are most often used to close a position that is losing money, and are hence regarded as a useful risk management tool. A stop order to buy has a price that is above the market price and would be used by a customer having a short futures position. If prices rise so that loss accrues on the customer's short position, the stop loss provides a limit to the loss - as soon as prices rise to the stop price, the order is executed as a market order. Similarly, a stop order to sell has a price that is below the market price and would be used by a customer having a long futures position. If prices fall so that loss accrues on the customer's long position, the stop loss provides a limit to the loss - as soon as prices fall to the stop price, the order is executed, thereby closing out the initial long position.

This order becomes a market order only when the specified price level is reached. This order is used to either enter a new trade or to exit an open trade. The Stop Order does not guarantee that you are going to get in or out at that exact price, because as stated, when the price is reached or penetrated, the order becomes a market order. A buy stop is placed above the market and a sell stop is placed below the market. Stop orders are commonly used to enter a market when the market is moving in that direction, protect profits, or to attempt to limit losses. (Keep in mind, while trying to limit losses, a stop loss order may not limit your loss to the amount intended) A stop order is considered a day order unless you specify that you want the order to be a GTC order (Good till Canceled).

Examples:

Entering a new position:

You call your broker and ask him where May Corn is trading. Your broker tells you it is at 275 per bushel. You are interested in buying a contract, but you dont want to buy it until the market shows you some strength by getting up to 285. This would require you to place your order to Buy 1 May Corn at 285 on a Stop. This order tells the people in the pit that you are willing to Buy 1 May Corn if and only if the market goes up to that price and not before. When the market trades at 285, the order becomes a market order and you will get the next best price. If the market is trading at 284 and the next trade is at 286 , you may be filled at or around 286 not the 285 that you had as an order. Remember, on a stop order, you are filled at the market once it has traded at or through the specified price.

To Protect Profits You call your broker because you are Long 1 contract of May Corn at 250 per bushel. Your broker tells you that the current price is 265 per bushel. You are obviously excited at your $750.00 profit (this profit is unrealized because you havent sold it yet) and want to protect some of it in the event that the market reverses and you lose all of your hard-earned money. You decide to place a Stop Order at 260 per bushel. By doing so, you would tell your broker that you want to Sell 1 May Corn at 260 Stop. This means that if the market started reversing and got to 260, your stop loss would become a market order and you would be out at or near the 260 price. Therefore, you have locked in a profit of roughly 10 cents or $500.00.

Attempting to Limit Losses

You call your broker because you are Long 1 contract of May Corn at 250 per bushel. Your broker tells you that the current price is 245 per bushel. You are not happy because you realize you are down 5 cents or $250 on the trade. You are not willing to risk more than $500 dollars on the trade so you decide to place a Stop Loss Order with your broker. You advise him to Sell 1 May Corn at 240 Stop. Again, this does not guarantee you cant lose more than $500 because as stated before, when the market trades at or through 240 per bushel, the stop loss order becomes a market order and you are filled at the best price the floor broker can get for you at that time. That may be 240, but dont be disappointed if your broker gives you 239 or worse.

Speculators are people who analyze and forecast futures price movement and trade contracts with the hope of making a profit. Speculators put their money at risk and must be prepared to accept outright losses in the futures market.

How do speculators profit?

Speculators earn a profit when they offset futures contracts to their benefit. To do this, a speculator buys contracts then sells them back at a higher (contract) price than that at which they purchased them. Conversely, they sell contracts and buy them back at a lower (contract) price than they sold them. In either case, if successful, a profit is made.

Are there different kinds of speculators?

Often times, speculators specialize in particular commodities. If the speculator is a CME member, you'll find them in their favorite trading pits at the exchange. For example, a private speculator may specialize in Eurodollars and trade only in the Eurodollar pit day after day. Each speculator will trade according to his or her own style. Some traders are scalpers who buy and sell futures contracts quickly when prices move only a fraction of a cent. Others are day traders who will buy and sell throughout the day, closing their position before the session ends. Others are position traders who may hold their positions for days, weeks or months at a time.

Of course, speculators don't have to be CME members. There are thousands of individuals who trade speculatively through brokerage firms.

The Role of the Speculator

Speculators enter the futures market when they anticipate prices are going to change. While they put their money at risk, they wont do so without first trying to determine to the best of their ability whether prices are moving up or down.

Speculators analyze the market and forecast futures price movement as best they can. They may engage in the study of the external events that affect price movement or apply historical price movement patterns to the current market. In any case, the smart speculator doesn't operate blind.

A speculator who anticipates upward price movement would want to take advantage by buying futures contracts. If predictions are correct, then the contracts can be sold later at a profit. If its expected that prices were going to move downward, the speculator would want to sell now and, if all goes as planned, buy back later at a lower price.

Hedger vs. Speculator

All the people who trade futures contracts are not speculators. People who buy and sell the actual commodities can use the futures markets to protect themselves from commodity prices that move against them. They're called hedgers.

The Hedgers

Therese a futures contract for a commodity or financial product because there are people who conduct an active business in that commodity. For example, theirs a Lumber futures contract because there are lumber producers who sell lumber and companies that buy lumber. The hedger plans to buy (sell) a commodity, such as lumber or live cattle, and buys (sells) a futures contract to lock in a price and protect against rising (falling) prices. The need for risk management that futures can meet holds true for all markets, including financial markets. Internationally, companies hedge their foreign exchange and interest rate exposures. Similarly, portfolio managers hedge stock fund risk.

Hedging

Producers and users of commodities who use the futures market are called hedgers. Buying and selling of futures for risk management is called hedging. Commodity prices in the cash markets have a fundamental relationship to the futures prices. When the forces of supply and demand shift and drive prices up and down in the cash markets, futures prices tend to rise and fall in a parallel fashion. So, for example, if cattle prices in the cash markets started to rise, the live cattle futures should start to rise in roughly the same way. They don't tend to move in exact amounts. Hedgers take advantage of this relationship between cash and futures prices.

Hedging is buying or selling futures contracts as a temporary substitute for buying or selling the commodity at a later date in the cash market. Well show how that works. Heres how hedging works. Lets take a look at the meat packer. Suppose a meat packer needs to buy cattle in October. Today's cash price is okay, but what if prices rise? The meat packer can lock in a price on the cattle today, just in case the cash prices do go up between now and October. Buying October Live Cattle futures contracts can protect an October purchase price. This is called a long hedge.

Who are hedgers?

Well, you know about lumber producers and meat packers. Others are commercial firms or individuals whose businesses concern the same or similar commodities that are traded on the futures markets. They're both U.S. and international firms, including banks, corporations, pension funds, exporters and importers who need to protect against foreign currency fluctuation, food processors and a great variety of other businesses.

The Short Hedge

In a short hedging program, futures are sold. Traders who either own the underlying commodity or are in some way subject to losses if its price declines use this strategy.

The Long Hedge

Suppose the miller knows in July that in September he will buy 10,000 bushels of wheat from a grain elevator operator for grinding into flour. He worries that wheat prices will rise in the meantime because he has already guaranteed a price at which to sell flour to a baker in October. Because he does not have the wheat now, he is considered to be "short the actual" or "short the cash market."Therefore, to hedge this risk in the futures market, he can buy two wheat futures contracts (each represents 5.000 bushels). In September the cash price of wheat rises, the value of his futures contracts will rise too. The profit on the futures "leg" of his hedge will be earned by selling the futures at a higher price than he paid when he initiated the position, and will offset the extra money he must pay the grain elevator operator for the wheat.

There are two components to trend, direction and duration. Markets trend in three directions, up, down and sideways. Markets do not move consistently in one direction, but tend to be erratic. Within this erratic behavior a trend will be present. Trends are characterized by a series of peaks and troughs. An uptrend is a series of rising peaks and troughs, a downtrend shows a series of descending peaks and troughs. A sideways tend is a series of horizontal peaks and troughs, with prices moving within a range, failing to make new highs at the top of the price range and failing to make new lows at the bottom of the price range.

Trend duration is also made up of three-time periods; major, intermediate and minor. The major trend will have duration of six to eight months or longer and is best illustrated by weekly and monthly bar charts. Within the major trend significant corrections or reversals of trend will be present; these would be intermediate and minor trends within the major trend. The intermediate trend lasts from three weeks to three months, and the minor trend is anything less, from two to three weeks in duration.

Support and resistance are tools used by technicians to help them identify and follow price trends. Horizontal lines are drawn on the bar chart to indicate areas of support and resistance. The troughs or reaction lows on a price chart are identified as support. Support is an area on the chart where buying pressure overtakes selling pressure and the market reacts higher. Usually support is identified by a previous reaction low or trough on the bar chart. Resistance is an area on the chart where selling pressure overtakes buying pressure and the market reacts lower. A resistance level is identified by a previous price high or peak on the bar chart.

The concepts of support and resistance are critically important tools used by technicians to help them identify and follow trends. Lines are drawn on the chart to indicate areas of price support, price resistance and price trends. In an uptrend, the resistance levels represent pauses in the uptrend, which serve to temporarily halt the price advance. In like manner, in a downtrend, support levels will temporarily halt a price decline. Trend lines are drawn above or below the market action depending upon the direction of the move. During an uptrend a line would be drawn from the first significant low to the next, extending across the page from left to right. (See example 5) If the uptrend is valid you will find the price will move to, or close to, the uptrend line on corrections and then move higher. Each time a trend line is tested and holds, the more significant it becomes. Each time a previous support or resistance level is being tested the prevailing trend of the market is critically analyzed by the technician. Failure to exceed a previous resistance peak in an uptrend, or to break a previous support low in a downtrend, provides a warning that the existing trend may be changing. The testing of these support and resistance levels form pictures on the charts that suggest either a trend reversal or simply a pause in the prevailing trend. The basic building blocks on which price patterns are based however, are support and resistance.

Support and resistance levels reverse roles once they are decisively broken. In other words if the price penetrates a resistance level, then it will generally move upward to the next resistance level, such that the previous resistance level will now become an area of support. The longer the period of time that prices trade in a support or resistance area, the more significant that area becomes. For example, if prices trade sideways for three weeks in a support area before moving higher, that support area would be more significant than if only three days of trading had occurred. The reason for this is that there are now more participants in the market with a vested interest in that support area which will hold prices up.

Law of Supply & Demand

In a market economy, price is determined by the interaction of supply and demand. In this section we will demonstrate how to estimate a market price for commodities using the law of supply and demand as reflected in the "stocks to use ratio". The stocks to use ratio is a closely watched figure in when establishing asking prices for commodities. In order to understand stocks to use, you must understand the economic theory of supply and demand.

Law of Demand

The law of demand and its application to fundamental analysis of commodities rests upon an understanding of consumer behavior. The factors, which characterize consumer choice, and how individual consumer responses are reflected in the market place, are key components of this economic theory. Understanding what factors have affected demand in the past will help to develop expectations about demand in the future and the impact on market price. Demand for a particular product or service represents how much people are willing to purchase at various prices. Thus, demand is a relationship between price and quantity, with all other factors remaining constant.

Generally the relationship between price and quantity is negative. This means that the higher is the price level the lower will be the quantity demanded and, conversely, the lower the price the higher will be the quantity demanded. Market demand is the sum of the demands of all individuals within the marketplace. Market demand will be affected by other variables in addition to price, such as various value added services including handling, packaging, location, quality control, and financing. Thus the demand for an agricultural commodity is typically derived from the demand for a finished product.

It is important for you to understand that a free market economy is driven not by producers but by consumers. Ultimately the market value for any good or service is determined by its value to the consumer. Higher prices mean higher profits and higher profits provide you with the incentive and the means to expand production of those goods and services that consumers value the most. So profit driven expansion is the markets response to stronger buyer demand. On the other hand, when consumers are unwilling to buy what is offered at the current price, the seller will have to lower the price ultimately resulting in lower profits or losses to the producer. Losses reduce the producers incentive to produce things that have weak demand, which will ultimately force production cuts as farmers lose more and more money.

This is the discipline of the marketplace. Those who produce things that consumers are willing and able to buy are rewarded. Those who produce things that consumers don't want or cant buy are penalized. Farmers must produce for the markets. They cannot expect to find or create a profitable market for whatever they choose to produce.

Law of Supply

Supply joins demand as one of the components of fundamental commodity market analysis. Supply characteristics relate to the behavior of firms in producing and selling a product or service. An understanding of the factors affecting supply in the past will help with the development of supply expectations in the future and the impact upon market price.

The law of supply can be approached from two different contexts. The first is that it represents the sum total of production plus carryover stocks. The other context for supply describes the behavior of producers. The market or total supply represents the quantities producers are willing to sell over a range of prices for any given time period. At the individual level, you may be willing to produce a given product as long as the market price is equal to or greater than the cost of producing that product. The total supply is the sum of the individual quantities of product that each farmer brings to the market.

An increase in price in most instances will result in farmers wanting to increase the quantity of a given product they will bring to the market, therefore the relationship between the price and supply is positive. Market supply will be affected by other variables in addition to the price. Factors that have been identified as important in determining supply behavior include; the number of firms producing the product, technology, the price of other commodities which could be produced, and the weather.

With higher prices the producers of goods and services will receive greater profits. Greater profits will result in the means to expand production increasing the supply. This increased supply will ultimately satisfy the existing demand such that any additional production must be met with new demand in order for the price increases to be sustained. The firms which handle grain or livestock products are not free to set prices as they choose. They can raise prices only if consumers are willing and able to pay more. The law of supply, as was the case with demand, illustrates the discipline of the marketplace. The market doesn't care what it costs you to produce something. Lower prices are the markets signal to farmers that they have produced too much of something or that it is something consumers do not want.

How Supply and Demand Determine Commodities Market Prices

Price is derived by the interaction of supply and demand. The resultant market price is defendant upon both of these fundamental components of a market. An exchange of goods or services will occur whenever buyers and sellers can agree on a price. When an exchange occurs, the agreed upon price is called the "equilibrium price", or a "market clearing price".

A market price is not a fair price to all participants in the marketplace. It does not guarantee total satisfaction on the part of both buyer and seller or all buyers and all sellers. This will depend on their individual competitive positions within the market. Buyers will attempt to maximize their individual well being within certain competitive constraints. Too low a price will result in excess profits for the buyer attracting competition. Likewise sellers are also considered to be profit maximizer. Too high a price will likewise attract additional producer competition within the market. Therefore, there will exist different price levels where individual buyers and sellers are satisfied and the sum total will create a market or equilibrium price.

When either demand or supply changes, the equilibrium price will change. For example, good weather normally increases the supply of grains and oil seeds, with more products being made available over a range of prices. With no increase in the quantity of product demanded, there will be movement along the demand curve to a new equilibrium price in order to clear the excess supplies off the market. Consumers will buy more but only at a lower price.

Likewise a shift in demand due to changing consumer preferences will also influence the market price. In recent years there has been a shift in demand on the part of overseas Canadian wheat buyers toward the Canada Prairie Spring varieties, away from the Hard Red Spring varieties.

With no reduction in supply, the effect on price results from a movement along the supply curve to a lower equilibrium price where supply and demand is once again in balance. In order for prices to increase producers will have to reduce the quantity of hard red spring wheat brought to the market place or find new sources of demand to replace the consumers who withdrew from the marketplace due to changing preferences or a shift in demand.

Changes in supply and demand can be short run or long run in nature. Weather tends to influence market prices generally in the short run. Changes in consumer preferences can have either a short run or long run effect on prices depending upon the goods or services, for example whether they are luxuries or necessities. A luxury good may enjoy a short-term shift in demand due to changing styles or snob appeal while necessities tend to have stable or long run demand curves. Another major factor influencing market prices is technology. A major effect of technology in agriculture is to shift out the supply curve rapidly by reducing the costs of production on a per unit basis. At the same time if total demand does not increase sufficiently to absorb the excess goods produced at lower costs, the long run impact of technology on the market place will be to lower prices. The rapidly shifting supply curve coupled with a slower moving demand curve has generally contributed to lower prices for agricultural output when compared to prices for industrial products.

Fundamental analysis is the study of the factors that affect supply and demand. The key to fundamental analysis is to gather and interpret this information and then to act before this information is incorporated into the futures price. This lag time between an event and its resulting market response presents a trading opportunity for the fundamentalist.

Food & Agricultural Commodities

These commodities include grains, oil seeds, cotton, fibers, livestock, meat, poultry, dairy products, sugar, corn, soybeans, soybean meal, soybean oil, cocoa beans, coffee, shell eggs, frozen concentrated orange juice, livestock, coconut oil and palm kernel oil. The three broad categories are Grains / Cotton, Livestock / Lumber and Soft Commodities (e.g. cocoa, coffee, sugar & orange juice). The fundamental trader studies both supply and demand. The U.S. Department of Agriculture releases several monthly and quarterly reports that supply statistics. Inflation, consumer tastes, consumption patterns and population numbers all affect the demand for meat. The fundamental trader puts all these factors into sophisticated models to try to determine where commodity prices are going.

Financial & Currency trading

These futures encompass currencies, treasury notes and various market induces. As you would expect, trading financial futures calls for a study of entirely different supply and demand factors. The overall health of the economy is a key factor to watch. Economic reports such as the Leading Indicator Index, Consumer Price Index, Gross National Product and the Employment Situation are only a few of the reports providing information.

For example, changes in the economy's direction normally signal major interest rate turning points. This is obviously important to anyone trading interest rate futures such as U.S. Treasury Bills. The demand for money rises during economic expansion, causing interest rates to rise. Likewise, the demand for money falls during economic recession, causing interest rates to fall. The fundamentalist can also study the relationship of long-term and short-term interest rates to predict the direction of interest rate movement.

Precious Metals

The prices of gold, silver, platinum, palladium, and other commodities are determined, both in the intermediate term and in the long term, by fundamentals of supply, demand, and inventories. Short-term price trends are influenced by other factors as well as these fundamentals.

Gold prices are influenced by numerous variables that include fabricator demand, expected inflation, return on assets, and central bank demand. Gold is strongly pegged to supply-and-demand patterns. In general, low prices result in low production, and high prices result in high production. Market forces determine price. A company's attempt to control costs is critical to maintaining financial health and production levels in the face of declining gold prices. This industry comprises three types of activities viz. exploration, development and production.

Energy Trading

This category includes mainly crude oil, heating oil, natural gas and unleaded gasoline. The once-staid oil industry now faces a more unpredictable environment. For 20 years, fluctuating commodity price cycles have mandated new strategies to reduce costs and rethink planning. Pricing pressures, among other factors, are changing the rules. This industry is currently grappling with issues like deregulation, climate change and environmental factors.

Many people have become very rich in the commodity markets. It is one of a few investment areas where an individual with limited capital can make extraordinary profits in a relatively short period of time. For example, Richard Dennis borrowed $1,600 and turned it into a $200 million fortune in about ten years.

Although the first recorded instance of futures trading occurred with rice in 17th Century Japan, there is some evidence that there may also have been rice futures traded in China as long as 6,000 years ago.

Futures trading is a natural outgrowth of the problems of maintaining a year-round supply of seasonal products like agricultural crops. In Japan, merchants stored rice in warehouses for future use. In order to raise cash, warehouse holders sold receipts against the stored rice. These were known as "rice tickets." Eventually, such rice tickets became accepted as a kind of general commercial currency. Rules came into being to standardize the trading in rice tickets. These rules were similar to the current rules of American futures trading.

In the United States, futures trading started in the grain markets in the middle of the 19th Century. The Chicago Board of Trade was established in 1848. In the 1870s and 1880s the New York Coffee, Cotton and Produce Exchanges were born. Today there are ten commodity exchanges in the United States. The largest are the Chicago Board of Trade, The Chicago Mercantile Exchange, the New York Mercantile Exchange, the New York Commodity Exchange and the New York Coffee, Sugar and Cocoa Exchange.

Worldwide there are major futures trading exchanges in over twenty countries including Canada, England, France, Singapore, Japan, Australia and New Zea land. The products traded range from agricultural staples like Corn and Wheat to Red Beans and Rubber traded in Japan.

The biggest increase in futures trading activity occurred in the 1970s when futures on financial instruments started trading in Chicago. Foreign currencies such as the Swiss Franc and the Japanese Yen were first. Also popular were interest rate instruments such as United States Treasury Bonds and T-Bills. In the 1980s futures began trading on stock market indexes such as the S&P 500.

The various exchanges are constantly looking for new products on which to trade futures. Very few of the new markets they try survive and grow into viable trading vehicles. Some examples of less than successful markets attempted in recent years are Tiger Shrimp and Cheddar Cheese.

Futures trading is regulated by an agency of the Department of Agriculture called the Commodity Futures Trading Commission. It regulates the futures exchanges, brokerage firms, money managers and commodity advisers.
